Anybody know the use of this "Tapestry Shred"?

There's no official comment on this, but it's been reported that it's a broken quest which was supposed to be later in the game. However I'm only passing along second-hand info here, and don't know for sure. I held onto mine for a long time, but eventually trashed it to free up the storage space. I'd decided that if I ever did need it again, like for the next chapter or if the quest is fixed, then I'd make a new character and get one.
Fwiw, next time around you don't have to buy the cape or flute to get it... just give her the broken flute, let her follow and give her every flower that you come across. Eventually you'll become her favorite person and she'll give it to you. The bonus with buying her a new flute though is that she heals everytime she plays it, which can be helpful when soloing in tough areas.

Oh darn. I saw the end-of-beta reaction posts somewhere the other day and thought that answered what happened to Gwen...
But still. Having to use a storage slot for the broken flute from Old Ascalon through to Underworld sucks big-time. Especially if you have several characters in between those two points. Unless you don't actually have to keep the item, just getting it back to an outpost having set some flag somewhere... ?
Sudden thought edit: I suppose you could just map back and get the bits once you realise... Hmm.
